I was hoping to GIMP/hack my own KDM theme using animated wallpaper but I don't know if KDE has the capability.
I know Enlightenment DR17 has animated wallpaper but can KDE do it?

i don't know if this is what you're looking for, but if you go to "Advanced Options" in the desktop configuration dialog, there is an option to use a program to dynamically draw the background.

KDE does support MNG for wallpapers.

I tried using a basic, two frame MNG image as my background, and KDE only used the first frame.

The only way I know of accomplishing an animated background in KDE is using mplayer, and it's not all that great.
But if you really want to:
Control Center --> Desktop --> Behavior --> Show Icons on Desktop (this option must NOT be checked).
Then to test your background:
mplayer --rootwin -fs -loop 0 /path/to/animation
This is assuming that your background is playable by mplayer.
The downside is that it can consume a lot of CPU/Memory, and the desktop and windows do not redraw very quickly when something gets moved. It is possible though.
