Do you know if there is any development effort to run natively/virtulized inside XenSource? Given the core lean features of the os, it seems like an ideal virtulized guest?

I ran an Arch domU using a Debian Xen-kernel because I had no idea how to create a Xenified kernel for Arch.
Once I get my new server I'm going to experiment some more with it, possibly even create a PKGBUILD for a Xenified kernel.

Is there any reason you know of that Arch wouldn't make a good xen para-virtulized guest kernel?

For one, it (the -ARCH kernel) doesn't have Xen patches. ![]()
Nothing is stopping you from writing your own PKGBUILD to create a kernel26xen package.
AUR has the xen package, complete with (outdated) Xenified kernel.
