1. Not directory, but partition. A uuid here is a unique identifier for a partition and using the /dev/disk/by-uuid/ - path will mount the partition represented by this identifier to root.
2. I don't know.

About (1):
It is a line from your menu.lst file that tells grub about the device file that represents your root partition.
