Just a shot in the dark,
I had something similar on my recent 1st install. If I remember it right adding "hal" to rc.conf fixed it.
"nano /etc/rc.conf"
to start hal without rebooting:
"/etc/rc.d/hal start"
I "think" I got this right, I'm still fumbling my way this this stuf too. .. :-)
So I thought this was supposed to be just a simple case of a bunch of ones and zeros

I've done this already...unfortunately it didn't help..

pacman -S xorg-input-drivers
/etc/rc.d/hal restart
re-start Xorg and you're done

Can you explain "nothing"?
What is in your user's .xinitrc?

Yes, I get that problem too. Forget the xterm thing, keep going with the "Beginners Guide" and add a proper desktop environment/window manager, remove xterm from your .xinitrc file and replace it with the window manager as per the guide. Your mouse/keyboard will work fine.

Use KDM, not startx.

Could be your xorg.conf configuration.
It should work with startx, and kdm shouldnt make a difference, or use of another window manager rather than xterm.
Check in /etc/X11/xorg.conf that you have proper InputDriver sections describing mouse and keyboard, or that you have not disabled hal ( not AutoAddDevices false).
Can you post your xorg.conf?
