I'm on a laptop with Intel 82852/855GM integrated graphics (Yes, this is a pretty old laptop), and flash works fine except for the fact that all of my videos are distorted as such:
I've looked around and haven't found a similar issue. Anyone got any idea what's going on here? Downgrading does not solve the issue.
PS: If my thumbnail is too large, let me know and I'll change it to a smaller one.

Issue exists in Firefox and Chrome... It in't web browser specific. HTML5 videos render fine.

Do you mean Google Chrome from AUR or Chromium? If the latter, try using chromium-pepper-flash-stable from AUR.
Also I imagine this problem happens with Flash videos on other sites too (not just YouTube)?

Correct... this is with all flash videos. Downgrading does not solve the issue. Pepper would be fine if Chromium was my default browser >.<
I'll test it anyways. Pepper works fine.

I have the same issue with my very old PC with the official flashplayer.
$ lspci | grep -i vga
00:02.0 VGA compatible controller: Intel Corporation 82845G/GL[Brookdale-G]/GE Chipset Integrated Graphics Device (rev 01)
Flash video looks like in your case, but e.g. flash used on http://www.rmfon.pl/play,130 for the radio app works OK.
Pepper works fine for me too.

Try turning off hardware acceleration in flash settings, then refresh the page and check for improvement.

Can't do anything with the settings in flash... I've disabled it in /etc/adobe/mms.cfg to no avail. Gonna chalk this one up to drivers and work around it.

I have the same issue on a ThinkPad R51 with an upto date KDE install and Firefox.
gnash-gtk works for me as an alternative to view YouTube videos after -R flashplugin. Can't watch videos on a number of other sites though!
