I did a full update of my VM today and it pulled the latest kernel from core as well as a few other bits.
After rebooting it failed with a file not found and the fallback kernel would not work.
I found I had to manually change the menu.lst to have the name of the new kernel (using a sys rescue cd) - so from vmlinuz to vmlinuz-linux
It boots ok now but I'm not entirely sure this was the correct method.

In addition you might also want to delete the symlinks under /boot/kernel26*
